A proxy server is a piece of software with a connection to the internet, that allows client's to connect to the internet gateway through the one machine.
Depending on what software you use, you can set it up using NAT (Network Address Translation), which is the easiest way, it literally works as a software router so the users need no proxy settings on their machines to access the internet, however some protocols do not work with NAT.
Othewise you can set up an HTTP proxy for web browsing, or a socks proxy for other connections like ICQ/AIM.
